My initial rating is Watch. If I think like someone acquiring a business for the long term, AMAT is indeed an understandable and high-quality business: its products cover multiple critical steps in semiconductor manufacturing, its service business brings stronger recurring revenue, and both cash flow and the balance sheet are good. But it remains an equipment company with strong cyclicality, rapid technology iteration, and heavy geopolitical exposure, not an asset that can be bought casually at more than 40x earnings regardless of price. For a balanced but conservative 10-year investor, the question is not "is the company good?" but "does the current price leave room for error?" My answer is: no.

At the current price, I would not ignore valuation simply because the business is excellent.

Fact: The semiconductor equipment industry has two attributes: on one hand, it is driven by long-term demand from AI, data centers, high-bandwidth memory, advanced packaging, electric vehicles, edge computing, and other areas; on the other hand, it remains heavily affected by fab capital-expenditure cycles, technology-node transitions, capacity utilization, government subsidies, and export controls. In April 2026, SEMI forecast that global 300mm fab equipment spending would grow 18% in 2026 to USD 133.0 billion and grow another 14% in 2027 to USD 151.0 billion. In late 2025, SEMI also forecast that global semiconductor manufacturing equipment sales would reach a new high of USD 156.0 billion in 2027.

Fact: Applied itself acknowledges clearly in its 10-K that the industry is "highly competitive" and subject to rapid technological change. Competitive factors include technical capability, differentiation, productivity, cost effectiveness, and global customer support capability. The company also specifically warns that domestic Chinese equipment makers may become more competitive with policy support, while U.S. export restrictions may give overseas or Chinese domestic competitors relative advantages in some situations.

Inference: This is a good company in a good industry, but not an industry that simply collects rent while standing still. There is little dispute that long-term industry demand is rising. The real debate is whether equipment makers can convert that long-term rise into smooth annual compounding. The answer is usually not fully. In an upcycle, orders, gross margin, capacity utilization, and valuation can all expand together. In a downturn, equipment companies still face customer order cuts, shipment delays, and inventory swings. In its 10-K, the company repeatedly emphasizes that its semiconductor systems have one of the broadest product portfolios in the industry and highlights "co-optimized, integrated materials engineering solutions" as a differentiator.

It is not hard for competitors to copy one module; copying the full combination usually takes many years and massive R&D / customer validation investment. This makes the overall moat stable to slightly expanding, especially as advanced packaging, GAA nodes, and DRAM materials engineering become more complex.

Inference: The company has some pricing power. Part of the improvement in fiscal 2025 Semiconductor Systems gross profit and margin came from higher average selling prices, better product and customer mix, and lower materials and manufacturing costs. This indicates that when technology is scarce and customers pursue performance and yield, AMAT can capture part of the incremental value.

Inference: To be candid, AMAT's high margins are not entirely the result of a "structural moat." They also include some cyclical tailwind and product-mix benefit. In years when AI/HBM/advanced packaging demand is rising, it is easy for everyone to look increasingly excellent. The real moat test will come in the next downturn, when we can see whether it can still protect gross margin, service growth, and share.

Management and Capital Allocation

Fact: The 2026 proxy statement shows that CEO Gary E. Dickerson held about 1.399 million shares of Applied stock, but still owned less than 1% of total shares outstanding. The company has executive stock-ownership requirements: the CEO must hold 6x base salary, and other executives must hold 3x base salary. As of the end of 2025, all executives met the requirements. The company also prohibits executives and directors from hedging and pledging, and has a clawback policy.

Fact: The compensation system is clearly tilted toward the long term: in fiscal 2025, 96% of CEO compensation was variable compensation, and 91% was multi-year long-term incentive compensation. Starting in 2025, 50% of PSUs are based on three-year non-GAAP economic profit, and the other 50% on relative TSR. The proxy statement also disclosed that although fiscal 2025 results set records, the company did not achieve all performance goals, so executive annual bonuses were on average slightly below target, and the company did not adjust performance goals or results to make payouts easier. This kind of disclosure is a positive data point when judging management integrity.

Looking backward from today's stock price at more than 40x earnings, if the company continues repurchasing heavily at high valuations, the effect is more about offsetting equity-compensation dilution than generating high-return capital allocation. This issue appears in many excellent companies.

Inference: This data shows three things. First, revenue has grown steadily, but not in a perfectly smooth straight line. Second, margins are strong, with fiscal 2025 gross margin reaching 48.7%, the company's highest in 25 years. Third, cash-flow quality is good, with free cash flow broadly matching net income over the past five years and materially exceeding net income in 2023-2024.

Over the past five years, the free-cash-flow conversion ratio (FCF/net income) was roughly in the 71%-111% range, with a five-year average of about 89%. The 2025 decline in free cash flow was mainly because capex rose sharply from USD 1.19 billion in 2024 to USD 2.26 billion, not because profitability collapsed.

Inference: The company's earnings are broadly real cash earnings, not accounting profits that only look attractive. One point to note is that fiscal 2025 net income did not rise in line with operating profit year over year. An important reason was tax and investment-related noise: income tax expense rose to USD 2.273 billion, the effective tax rate rose to 24.5%, and "interest and other income/expense, net" included higher volatility from investment gains. This means looking only at net income can understate or distort operating trends; operating profit and cash flow are more meaningful.

Fact: The balance sheet is not aggressive. At fiscal 2025 year-end, cash, cash equivalents, and investments totaled about USD 12.9 billion, while short- and long-term debt totaled about USD 6.555 billion. By fiscal 2026 Q1, cash, cash equivalents, and investments had increased to USD 13.479 billion, while short- and long-term debt totaled about USD 6.553 billion. In other words, the company is in a net-cash position. Fiscal 2025 interest expense was USD 269 million, against operating profit of USD 8.289 billion, implying interest coverage of about 30.8x.

Inference: Using fiscal 2025 data, the debt ratio (total liabilities / total assets) is roughly 43.8%. Net debt / EBITDA is significantly negative, making this a net-cash company. Even if the industry enters a downturn, this balance sheet should allow the company to move through the cycle calmly. For "permanent capital loss," the biggest current risk is not financial leverage, but peak earnings falling while valuation compresses.

Working Capital and Accounting Quality

Fact: In fiscal 2025, accounts receivable edged down from USD 5.234 billion to USD 5.185 billion, inventory rose from USD 5.421 billion to USD 5.915 billion, accounts payable and accrued expenses rose from USD 4.820 billion to USD 5.333 billion, and contract liabilities fell from USD 2.849 billion to USD 2.566 billion. This shows the company increasing inventory and infrastructure investment while drawing down previously collected payments / contract liabilities.

Inference: This does not look like obvious financial fraud or aggressive revenue recognition. It looks more like normal working-capital change during an expansion phase. What needs continued tracking is whether inventory growth is only supporting higher shipments or starting to expand too quickly ahead of actual orders. The second item is contract-liability decline: if it keeps falling while backlog conversion slows, revenue visibility would weaken.

Owner Earnings Estimate

My conservative approach is as follows:

Fact: Fiscal 2025 net income was USD 6.998 billion; depreciation and amortization was USD 435 million; stock-based compensation was USD 668 million; capex was USD 2.26 billion; operating cash flow was USD 7.958 billion.

Assumptions: I do not treat stock-based compensation in full as "freely distributable cash." Although it is a non-cash expense, it is real dilution to shareholders. To maintain per-share value, the company often ultimately has to spend real cash on repurchases to offset it. At the same time, I believe 2025 capex was abnormally high, with a clear growth / strategic-investment component. Treating all capex as maintenance capex would be overly pessimistic. Since 2021-2024 capex was mostly between USD 668 million and USD 1.190 billion, while 2025 jumped to USD 2.26 billion, and given the company's long-term investments such as the EPIC Center, I use USD 900 million to USD 1.2 billion as a conservative but not extreme "maintenance capex range."

Inference: On that basis, fiscal 2025 conservative Owner Earnings are roughly USD 6.0 billion to USD 6.3 billion. A simplified bridge is:

  • Net income: USD 6.998 billion

  • Add back depreciation, amortization, and part of non-cash items: about USD 600 million to USD 800 million

  • Do not treat SBC as fully distributable

  • Deduct maintenance capex: USD 900 million to USD 1.2 billion

  • Deduct normalized working-capital usage: about USD 400 million to USD 600 million

The result lands in the USD 6.0 billion to USD 6.3 billion range, which is the "owner earnings" figure I would rather use as the valuation starting point. It is close to fiscal 2025 free cash flow of USD 5.698 billion, and more conservative than extrapolating the strong first half of 2026.

Inference: Against the current market capitalization of about USD 341.1 billion, the market values AMAT at roughly 54-57x conservative Owner Earnings. For a company that can be excellent but is still fundamentally a cyclical equipment business, that is already quite demanding.

Intrinsic Value, Valuation Comparison, and Margin of Safety

Method One: Owner Earnings DCF

Below are the three scenarios I use. They are not stock-price forecasts. They are a way to test "under what operating assumptions would today's price make sense?"

Assumption notes: All these valuations include the company's current net cash in shareholder value. Net cash is estimated at about USD 6.9 billion based on fiscal 2026 Q1 cash, investments, and debt. Share count is treated as a diluted range of about 790 million to 810 million shares.

Inference: Even in the optimistic scenario, I find it hard to push intrinsic value above USD 300, much less the current USD 426.85. This means: unless growth duration, margins, and terminal multiple are all revised materially upward at the same time, the current price lacks an owner-oriented margin of safety.

Method Two: Relative Valuation

Fact: The market's current valuation of leading semiconductor equipment companies is not cheap. As of May 21, 2026, AMAT's P/E was about 43.8x; Lam Research (LRCX) was about 67.7x; and KLA (KLAC) was about 51.4x. AMAT looks cheaper than Lam and KLA on the surface, but it is still not cheap in absolute terms.

Inference: For AMAT itself, based on fiscal 2025 data:

  • P/E: about 43.8x

  • P/B: about 16.7x (341.1 billion / 20.415 billion)

  • P/FCF: about 59.9x (341.1 billion / 5.698 billion)

  • EV/EBITDA: about 38x (roughly enterprise value adjusted for net cash divided by 2025 EBITDA)

  • ROE: about 35%+, though the reading is elevated by long-term repurchases that reduce book equity

  • ROA: about 20%, which better reflects asset efficiency

These indicators say two things: first, AMAT is indeed a high-quality company; second, the market has already given it a "high quality among high quality" valuation. In this situation, "peers are expensive, so it is not expensive" is not a margin of safety.

One clarification: this review did not fully collect the latest capex details and like-for-like EBITDA data for all peers, so it does not reconstruct LRCX and KLAC P/FCF, EV/EBITDA, and ROIC item by item on a fully standardized basis. The more reliable conclusion here is: the whole sector is in a high-valuation zone, rather than AMAT being uniquely cheap. KLA's fiscal 2025 net income was about USD 4.06 billion, with operating cash flow of about USD 4.08 billion. Lam's fiscal 2025 revenue was about USD 18.436 billion, net income about USD 5.358 billion, and operating cash flow about USD 6.173 billion. These figures confirm that high-quality companies in the sector are genuinely profitable, but they do not naturally lead to the conclusion that "the current price is safe."

Method Three: Asset or Liquidation Value

Fact: At fiscal 2025 year-end, AMAT had about USD 12.9 billion of cash, cash equivalents, and investments, and about USD 6.555 billion of debt. At fiscal 2026 Q1-end, cash, cash equivalents, and investments rose to USD 13.479 billion, while debt was about USD 6.553 billion. In other words, the company has roughly USD 6.3 billion to USD 6.9 billion of net cash.

Inference: This provides some downside cushion, but for a company with a USD 341.1 billion market capitalization, asset value cannot support the valuation. Investors buying AMAT are buying many future years of high Owner Earnings and a high terminal value, not cash on the balance sheet. Therefore, the asset-value conclusion is: the company is safe, but the stock is not cheap for that reason.
